Sorting the Population: Who Counts?
The BLS divides the total population into groups before any rate can be calculated. First, subtract people under 16, those in the military, and the institutionalized (prison, mental hospitals) to get the civilian noninstitutional population. Everyone remaining is either in the labor force or not in the labor force.
The labor force equals the employed plus the unemployed. To be counted as employed you need to have worked at least one hour for pay in the survey week (or be temporarily absent). To be counted as unemployed you must be without a job, available to work, and have actively searched in the past four weeks. The word "actively" is critical on the exam.
Everyone else is not in the labor force: full-time students, retirees, stay-at-home parents, and — importantly — discouraged workers who want a job but have given up searching. Because discouraged workers are not counted as unemployed, they are excluded from the labor force entirely.

The natural rate of unemployment is the sum of frictional and structural unemployment. It is the unemployment rate that exists when the economy is producing at its potential output, meaning there is no cyclical unemployment."Full employment" does not mean zero unemployment. Compute the unemployment rate and the labor force participation rate. Then explain what happens to the unemployment rate if all 2 million discouraged workers begin actively searching.
First identify the labor force: employed plus unemployed. Discouraged workers, students, and retirees are all not in the labor force. So the labor force million.
